Not a problem.: This is a non-sexual response to either sensations from the bladder or contact with the diaper. In itself, nothing to worry about!

Designed to do so : The newborn or infant penis is fully capable of forming an erection from birth on. I occasionally see it when i prepare for their circumcision. It is usually transient & has no particular significance.
